This research analyses the trends and impacts of the accelerating international capital flows to emerging markets in the light of intensifying globalization, from Turkey perspective. So, first of all, the structure of the global financial system and the importance of international capital flows for the developing countries and mainly for Turkey are analyzed. In this respect, a macroeconomic model has been built to analytically evaluate the influence of the 1984-2006 period capital flows on Turkish economy and to set forth the macroeconomic profile of Turkish economy as well as the financial transfer channels. The model describes the capital flows in the Turkish financial system with the following macroeconomic indicators: budget balance, short term external debt / reserves, inflation, interest rate, effective exchange rate (real). Above all, the model shows that any decline in budget deficit has a positive impact on the capital inflows to Turkey. Results of the analysis show that during the recent years there has been a significant amount of capital inflow to emerging markets as well as Turkey, where 2002-2006 period being subject to the highest inflows compared to previous periods. The net capital inflow to Turkey over the last 5 years exceeds US$25bn, which is 14 times higher than that of recorded in the previous 5-year period. In the same period, emerging markets enjoyed an 83% increase in net capital inflows, which clarifies the how significance the capital inflow in Turkish economy is. Excluding the crisis periods like 1994, 1998 and 2001, net capital inflows are way above current account deficit, which is one of the most important aspects of the sustainability of the current account deficit. Another key point that the model emphasizes is that the positive real interest rates offered by Turkey, influences capital flows in a positive way. The statistical results derived from other variables such as inflation and short term debt/reserves ratio are in line with the aspects of economy. However, the statistical outcomes of the changes in real effective exchange rate demonstrate that overvaluation of the Turkish Lira is unfavorable for international investors. The ddepreciation of the Turkish Lira against other currencies lead to the acceleration of capital flows rather than deceleration.
