Less developed and developing countries have been facing some restrictions in the wayto achieve the level of economic growth that they plan. Among these, the most seriousis the insufficiency of domestic savings, which are supposed to finance the investments.Besides, in less developed and developing countries, relatively-low export earningscause scarcity of foreign exchange. In order to overcome these restrictions and soachieve a higher rate of growth, these countries often utilize external loans. However, there is a dispute in the literature over the correlation between foreign debt andeconomic growth. Most empirical studies indicate a negative correlation betweenforeign debt and economic growth, especially in those countries whose foreign debts arerelatively high. Because, borrowing foreign loans means transferring funds into acountry, whereas repaying these loans means transferring funds out of the country.According to the ?Debt Overhang Theory,? developed by Krugman (1988), certainamount of foreign debt positively affects the economic growth, while foreign debts overthis certain amount negatively affects both the economic growth and investments. This study, employing Cunningham?s model (1993), examines the correlation betweenforeign debt and economic growth in Turkish economy. Toward this objective, it usesthe economic indicators of Turkey between 1968 and 2005. Results of the regressionanalysis demonstrate that foreign debts in Turkey negatively affect economic growthand therefore Turkey is facing the problem of overhang, that is, excessive debts. Thisconclusion suggests that the amount of foreign debt should be reduced so as to increasethe level of economic growth in Turkey.
